Pay Inclusions & Exclusions

Defines what earnings must be included in versus excluded from the regular rate. This is the most litigated vocabulary in the FLSA overtime territory.

Pay Inclusions (Regular Rate)

Pay inclusions are the categories of compensation the FLSA requires to be added to the regular rate of pay, including shift differentials, non-discretionary bonuses, commissions, piece-rate earnings and most incentive pay, regardless of how the employer labels them. The FLSA presumes all remuneration is includable; exclusions are the exception and must meet specific statutory criteria (29 USC 207(e)).

Pay Exclusions (Regular Rate)

Pay exclusions are the eight statutory categories of compensation the FLSA permits employers to exclude from the regular rate, including discretionary bonuses, gifts, vacation pay, certain profit-sharing payments and expense reimbursements, provided each exclusion meets the specific conditions in 29 USC 207(e).

Misclassifying a non-discretionary bonus as a discretionary one to exclude it is among the most common FLSA violations found in DOL audits.

Non-Discretionary Bonus

A non-discretionary bonus is a bonus that employees have a prior expectation of receiving because it is promised, announced or tied to a performance formula. It must be included in the regular rate of pay and spread back across the workweeks of the period it covers. A production bonus, attendance bonus or campaign-performance bonus is almost always non-discretionary; only a bonus given entirely at the employer's sole discretion after the fact qualifies for exclusion.

Discretionary Bonus

A discretionary bonus is a bonus whose payment and amount are determined solely by the employer at or near the time of payment, with no prior promise or formula. It may therefore be excluded from the regular rate of pay under 29 USC 207(e)(3).

Also known as: spot bonus, surprise bonus

Holiday bonuses and spontaneous spot awards typically qualify; any bonus tied to hours worked, production or efficiency does not, regardless of what the employer calls it.

Rate Calculation Methods

Covers the specific arithmetic methods used when pay is not a single hourly rate. Each method applies to a different pay-structure scenario and produces a different regular-rate path.

Weighted Average Overtime

Weighted average overtime is the FLSA-compliant method for calculating overtime when an employee works at two or more hourly rates in a single workweek. Total earnings at all rates are divided by total hours worked to produce a blended regular rate, and the 0.5x overtime premium is applied to overtime hours. Authorized by 29 CFR 778.115; the alternative is the rate-in-effect method, which requires a prior written agreement.

Blended Overtime Rate

The blended overtime rate is the effective hourly rate produced by the weighted average overtime method. It is the single rate representing an employee's average earnings per hour across all pay rates worked in a workweek, used as the base for the overtime premium calculation.

Also known as: blended rate, weighted regular rate

The blended rate is always lower than the highest rate worked and higher than the lowest; using only the highest rate overpays overtime and using only the lowest underpays it.

Rate-in-Effect Method

The rate-in-effect method is an alternative FLSA overtime calculation in which overtime hours are paid at 1.5x the rate in effect during the specific hours that were overtime, rather than a blended rate. It requires a prior written agreement between employer and employee.

Authorized by 29 CFR 778.419; without a prior written agreement, the weighted average method is the default.

Half-Time Method

The half-time method is the FLSA overtime calculation for piece-rate, flat-rate and day-rate workers whose base pay already compensates all hours worked. Because straight-time pay is already included, only the additional 0.5x premium is owed for overtime hours, not the full 1.5x. Authorized by 29 CFR 778.112 (piece rate) and 778.415 (day/flat rate); misapplying 1.5x instead of 0.5x results in overpayment and incorrect pay stubs.

Shift Differential Overtime Calculation

Shift differential overtime calculation is the process of including shift differential pay in the regular rate before computing overtime, so the overtime premium reflects the employee's true average hourly earnings, not just the base rate, for any workweek containing both differential and overtime hours. Failing to include shift differentials in the regular rate is a named DOL audit trigger; the error systematically underpays overtime for every affected shift.

Shift Differential

A shift differential is a pay premium, expressed as a flat dollar amount per hour or a percentage of base pay, added to an employee's hourly rate for working a less desirable shift such as evenings, nights, weekends or holidays. It must be included in the FLSA regular rate of pay.

The specific amount is employer-set, but its inclusion in the regular rate is FLSA-mandated regardless of how the employer structures it.

Piece Rate

Piece rate is a pay structure in which an employee earns a fixed amount per unit of output, such as per item assembled, per call completed or per delivery made, rather than per hour worked. FLSA overtime for piece-rate workers is calculated using the half-time method on the regular rate derived from total piece earnings divided by total hours.

29 CFR 778.112 governs piece-rate overtime; the regular rate equals total piece earnings divided by total hours, including any hours in which no pieces were produced.

Flat Rate Pay

Flat rate pay is a compensation structure in which an employee receives a fixed dollar amount for completing a defined job or task, common in automotive repair and skilled trades, regardless of actual time taken. FLSA overtime is calculated using the half-time method on the regular rate derived from total flat-rate earnings divided by total hours worked.

Also known as: flat-rate compensation, job-rate pay

Mechanic flat-rate pay is the canonical example; a technician paid per book-hour who works overtime hours in a week is owed 0.5x the regular rate for those overtime hours.

Commission (FLSA Context)

In the FLSA context, a commission is a payment calculated as a percentage of sales or transactions that must be included in the regular rate of pay unless it qualifies for the retail or service establishment exemption under 29 USC 207(i). The 207(i) exemption applies only when the employee's regular rate exceeds 1.5x the federal minimum wage and more than half of earnings come from commissions; both conditions must be met every workweek.

Tip Credit and Tipped Employee Overtime

Tip credit and tipped employee overtime refers to the FLSA framework in which an employer may pay a tipped employee a cash wage below the federal minimum by crediting tips toward the gap. Overtime must still be calculated on the full minimum wage, not the reduced cash wage, making the overtime rate higher than it appears.

A common error is computing overtime at 1.5x the reduced cash wage instead of 1.5x the applicable minimum wage, resulting in systematic underpayment of tipped workers.
